Leveraged ETFs: How They Work and Why They Decay
Leveraged ETFs promise 2x or 3x daily returns but often lose money even when the underlying index is flat. Here's exactly why volatility decay happens.
A leveraged ETF is a fund built to deliver a multiple (typically 2x or 3x) of an index's daily return, not its return over any longer holding period. That single word, "daily," is the entire story behind why these products can lose money even when the index they track ends up flat or higher over time.
How Leveraged ETFs Actually Work
Leveraged ETFs use a combination of swaps, futures, and other derivatives to reset their exposure every trading day so that tomorrow's move is 2x or 3x whatever the index does tomorrow, not 2x or 3x cumulative from when you bought in.
That daily reset is the mechanism, and it's also the source of the problem. Compounding a fixed daily multiple over many days does not equal the same multiple of the cumulative return, except in the rare case where the underlying index moves in a straight line with no reversals.
Why Decay Happens: A Worked Example
Assume a 2x leveraged ETF tracking an index that goes up 10% one day and down 10% the next.

The index is down 1% over two days. The 2x ETF is down 4%, four times the loss you'd expect from simply doubling the index's return. This gap, known as volatility decay (or "beta slippage"), grows with both the size of daily swings and the number of days held.
The core math: compounding a daily return of r for n days gives (1+r)^n, and multiplying that daily r by a leverage factor before compounding does not scale linearly once there's more than one reversal in the path. The more the index chops back and forth, the worse the drag — even in a sideways, directionless market, a leveraged ETF can steadily bleed value toward zero.
Decay Is Path-Dependent, Not Time-Dependent
A common misconception is that leveraged ETFs are only dangerous "if you hold long enough." That's not quite right — decay is driven by volatility and path, not by the calendar. A leveraged ETF held for three months through a smoothly trending market can outperform a naive 3x return estimate, while the same ETF held for three days through a choppy, whipsawing market can underperform badly. This is why every major leveraged ETF prospectus explicitly states the product is designed for daily trading or very short holding periods, not buy-and-hold investing.
When Leveraged ETFs Can Work
- Directional trend with low chop: a strongly trending market with few sharp reversals minimizes the compounding drag.
- Short holding periods: intraday or 1-3 day tactical positions where the daily-reset mechanic matches your actual holding period.
- Active monitoring: traders who plan to exit quickly if the position moves against them, rather than treating it as a passive long-term holding.
When They Reliably Hurt You
- Buy-and-hold use: holding a leveraged ETF for months through normal market volatility is the single most common way retail investors lose money on these products.
- Range-bound or choppy markets: sideways markets with frequent small reversals are the worst-case environment for volatility decay, even without a large net move.
- Ignoring the underlying's own risk: leveraged ETFs amplify the underlying index's moves in both directions, so a 2x leveraged ETF can realistically drop 20%+ in a single volatile session.
